That is true. Google does prohibit ads on no content pages, 404 pages - login pages - etc... However, why not develope a content filled 404 page and place google ads around that?

That's another option, however what content will you be placing on the 404 page? People who might be looking for a certain page on your site might be confused if they see another content on the 404 page.

But you will be losing the person that gets redirected out of your site and most likely the person will never come back. I always just redirect to my homepages.

This sounds like cheating to me. It's not really forbidden, probably, but it's annoying and unfair.
