I think its a little more complicated than that
With colocation, you do own your hardware, but remember... that also means you will be responsible for any failures. If you rent a dedicated server, your provider will take care of any costs for you.
I wouldnt colo anything less than a p4 server because of the cost. If you think about it, you could purchse a major machine for about $1500, then colocate it for $70/month. If you plan on keeping it for a while, colo is a more cost effective option.

Colocation is the term given to renting rackspace from a datacenter or host which provides you with an internet connection, bandwith, and power to run your own server from their hosting location.
Colocation means you provide your own server and can configure it any way you want, but ultimately makes you responsible for your hardware and any failures. Also unless you pay for management you need to know how to run your own server and do things like backups and configurations of OS and things like that.
Unlike colocation, Dedicated servers are the responsibility of the hosting provider. They will usually manage the box for you and help with installations and reboots. They are also responsible for hardware failures.
Usually you are better off with a Dedicated Server or VPS unless you have vast experience and can manage your own server and it's hardware.

Colocation is meant for someone with a higher end server.
For example: lets use your suggestion of $300/month for a higher end server and using 1000GB of bandwidth. If you plan on keeping this server for oh... lets say 10 years doing what its doing, Thats $300/month x10 years thats equal to $36 000.
Now lets look at a Colo example: You purchased the same server (hardware) up front for $4000. Now you are getting 1000GB in a 1U colo package which you are paying $100/month for. The math shows that the total cost of locating the hardware, and provisioning of bandwidth is equal to $150/month x10 years which is equal to $18 000, with a hardware cost of $4000 (think of this like a setup fee, a one time charge), this brings your colo cost to $22 000.
Recap:
Rental $36 000
Colo: $22 000
The savings are there in the long term.

People speak of "buying" a dedicated server, but really it's just leasing. This distinction might make the difference between dedicated and colo clearer: dedicated is renting a server, where the host provides all the hardware, connections to the net, and so on. Colo means you go out and buy a server from Dell or whomever, and pay the colo provider to lease space in a rack in their data center, and hook your box up to the net. You choose colocation if you would like to have more flexibility in managing your server not only in terms of software but even in hardware. This is applicable if you would like to upgrade or attach peripherals to your server.Good Webhost

It made the term looked like " never seen it before word" if it's the later.
